Meaning
A foundational treaty standard defines the threshold at which a foreign enterprise has a sufficient taxable presence in another country to justify direct taxation on its business profits. Under article 5 oecd, this presence is established either through a fixed place of business or through a dependent agent who habitually concludes contracts. This baseline prevents double taxation by allocating taxing rights between the home country and the host state.
Establishment Threshold
The physical presence of an office, branch, or factory represents the primary benchmark for local taxation. In the absence of such concrete infrastructure, the presence of active personnel can trigger the same tax exposure under article 5 oecd guidelines. This ensures that profit allocation is tied directly to the geographic source of value creation.
Agent Activity
Dependent agents who exercise the authority to secure sales on behalf of a foreign entity create a taxable link. The current version of article 5 oecd expands this rule to cover agents who play the principal role in contract negotiation without formal signing. This change restricts the use of commissionaire arrangements to avoid tax.
Exempted Activity
Certain operations are excluded from creating a permanent establishment if they remain purely preparatory or auxiliary. Warehouse storage and display functions typically fall into this category.
