Meaning
A legal arrangement involves the transfer of physical possession of personal property from one party to another without transferring ownership. This transaction creates an asset bailment under which the receiving party holds the property for a specific purpose and must return or dispose of it according to the owner’s instructions. The arrangement governs physical equipment or raw materials provided to a manufacturer or partner.
It does not apply to intangible assets or real estate.
Contractual Duty
Receiving parties must exercise reasonable care to prevent damage or loss of the delivered items. Under a contractual duty, the bailee holds specific liabilities defined by the underlying agreement, often requiring separate insurance coverage. If the equipment is damaged during production, the contract determines which party bears the financial loss.
Operational Risk
The owner of the physical property retains the underlying title while the manufacturer holds temporary custody. This structure manages operational risk during outsourced manufacturing cycles by ensuring the owner can reclaim the machinery if the supplier faces insolvency. It prevents the assets from being seized by the supplier’s creditors during liquidation proceedings.
Title Protection
Written agreements establish clear ownership boundaries and prevent disputes regarding the custody of the transferred machinery. This documentation ensures title protection is maintained throughout the period of the manufacturing arrangement. The owner can audit the physical location of the assets to verify their condition and usage.
