Indemnity limitations in corporate transaction agreements establish a financial floor that must be reached before a party can seek compensation for breaches of representations. In structured acquisitions, a basket deductible dictates that the seller is only liable for losses that exceed a specified aggregate amount, and then only for the excess value above that threshold. This mechanism prevents the buyer from asserting numerous small claims that would consume administrative resources to resolve.
It ensures that only material discrepancies alter the financial outcome of the transaction. The threshold is usually expressed as a small percentage of the total transaction value.
Risk Allocation
Parties negotiate this threshold to distribute the risk of minor, unforeseen business discrepancies that arise after the closing of a deal. The buyer accepts the risk of smaller losses up to the threshold as a cost of doing business, which is factored into the initial purchase price. Conversely, the seller obtains certainty that they will not be constantly dragged back to negotiate minor operational variances.
This allocation of risk is a common component of private equity negotiations.
Claim Accumulation
Individual claims must be brought together to cross the financial threshold, which requires careful tracking of every breach discovered during the survival period. A sub-limit, often called a mini-basket, is frequently used alongside a basket deductible to ensure that only claims of a certain size can be added to the total. This prevents the buyer from gathering dozens of trivial issues to force a payout.
Once the valid claims together exceed the primary threshold, the seller becomes liable, but only for the portion that lies above the threshold.
Recovery Limit
The financial exposure of the seller is reduced under this arrangement compared to a tipping basket. This distinction affects the pricing of representations and warranties insurance. Buyers must calculate whether a lower purchase price justifies the higher risk of unrecoverable losses.
