Execution Mechanism
Transaction steps begin with the holder delivering an exercise notice specifying the election of this specific settlement path. The company calculates the fair market value using a predetermined formula, such as the closing price on the trading day preceding the notice. Subtracting the aggregate exercise price from the aggregate market value determines the net value to be delivered in equity.
Only the resulting shares enter the cap table of the firm.
Dilution Impact
Equity structures benefit from reduced issuance volume compared to a full physical settlement where every underlying share is distributed. Because a cashless exercise net share settlement only issues the gain, the total number of outstanding shares increases by a smaller increment. Existing shareholders face less dilution of their percentage holdings.
Such efficiency makes the provision common in late stage venture financing and executive compensation plans.
Tax Obligation
Withholding requirements often apply at the moment the net shares are issued to the participant. The company may further reduce the share delivery to cover statutory payroll taxes or capital gains obligations depending on the jurisdiction. Participants receive the shares net of both the exercise price and the tax liability.
Payroll departments manage the distribution of the remaining equity value.
