Meaning
A provision of Italian law that regulates the termination indemnity paid to employees upon the dissolution of their employment contract. Businesses operating in Italy use Codice Civile Article 2120 to calculate the deferred compensation accrued by each worker during their tenure. This statutory accrual resembles a mandatory retirement savings scheme funded by the employer.
It applies to all economic sectors and requires the calculation of an annual contribution based on the employee’s salary.
Statutory Obligation
The calculation of the severance reserve relies on a specific formula set by the Italian state. Under Codice Civile Article 2120, the annual accrued amount is equal to the yearly salary divided by thirteen point five, which is then adjusted by a fixed index plus seventy-five percent of the consumer price index. This mandatory indexing protects the purchasing power of the employee’s deferred wages against inflation.
It creates a growing obligation on the corporate balance sheet that must be settled in cash whenever an employee departs.
Cash Provision
Industrial companies must carefully manage the liquidity required to fund these severance payouts. Since the cash remains within the business unless transferred to a complementary pension fund, it provides self-financing for the employer. However, sudden employee departures or factory downsizing can trigger massive, immediate cash outflows.
Potential investors in Italian manufacturing assets analyze this reserve to ensure the company holds sufficient liquid assets to meet its immediate payout obligations.
Corporate Acquisition
Negotiators of cross-border transactions must treat these accrued severance amounts as debt-like items. During a share purchase agreement drafting session, the buyer insists that the accrued reserves calculated under Codice Civile Article 2120 be deducted from the enterprise value to arrive at the equity value. This adjustment protects the acquirer from paying twice for the same historical labor cost.
In a typical mid-market transaction, the final net consideration paid to the seller is reduced by the exact euro value of the accrued severance reserve on the closing balance sheet.
