Meaning
Debt covenants allow a lender to declare a loan in default if the borrower breaches a separate agreement with another creditor. A cross default trigger functions as an early warning system for senior lenders by linking multiple debt instruments together. It ensures that no single creditor can seize assets or accelerate repayment without other lenders having the same right.
The provision typically applies when a payment default occurs on any indebtedness exceeding a specified monetary threshold.
Acceleration Mechanism
Contractual clauses grant the non-defaulting lender the power to demand immediate repayment of all outstanding principal and interest. When a cross default trigger is activated, the borrower faces a liquidity crisis as multiple debt obligations fall due simultaneously. This leverage allows the lender to force a restructuring or renegotiation of terms before the assets of the borrower are exhausted by other claimants.
The threat of acceleration often compels the borrower to seek a waiver or standstill agreement, which usually involves higher interest rates or tighter restrictions on future spending. In high-stakes corporate finance, this mechanism acts as the primary tool for senior creditors to control the behavior of a failing company.
Materiality Threshold
Monetary limits prevent minor administrative errors from causing a catastrophic collapse of the capital structure. Most agreements specify that a cross default trigger only fires when the underlying breach involves a principal amount above a certain value (the de minimis amount). This protection allows the company to resolve small disputes with secondary creditors without risking its primary credit lines.
Calculations for this threshold include both funded debt and contingent liabilities like guarantees or letters of credit.
Grace Period
Time buffers provide the borrower an opportunity to cure a breach before it affects other lending relationships. A cross default trigger usually only activates after any cure period in the original agreement has expired without resolution. If the primary lender waives the default, the secondary lenders generally lose their right to use that specific event as a reason for acceleration.
This dependency maintains the hierarchy of the debt stack while protecting the interests of the broader creditor group.
