The boundary of its authority is established by the domestic laws of the participating nations, which the treaty typically overrides.

Relief Mechanism
Eliminating the burden of paying tax twice involves two primary methods. A double tax treaty often uses the credit method where the home country allows a deduction for taxes paid in the source country. Alternatively, the exemption method excludes the foreign income from the tax base of the home country altogether.
The mechanism begins when a taxpayer proves residency in one of the treaty states. Withholding tax rates on dividends and interest are often capped at a lower level than domestic rates. This protection benefits investors by increasing the net return on their foreign assets.
The treaty also defines what constitutes a permanent establishment, which is the threshold for taxing business profits. If a firm does not have a fixed place of business in the other country, its profits remain taxable only in its home state. Signed tax certificates are required to claim these benefits at the moment the payment is made.

A double tax treaty does not apply if the main reason for an arrangement is to obtain tax advantages. This prevents treaty shopping where a company sets up a shell entity in a third country just to access its treaty network.
The condition under which the claim of relief stops holding is when the entity lacks economic substance or real business activity in the residence country. Tax authorities increasingly demand proof of a genuine connection to the jurisdiction before granting reduced withholding rates. The scope of the treaty also excludes certain types of taxes like value added tax or social security contributions.
Proper documentation of the corporate structure and the commercial rationale for the investment is necessary for compliance.
