Withholding Mechanism
Statutory tax requirements force employers to collect withholding taxes at the exact moment restricted stock units or equity awards vest. Under an equity net settlement, the employer calculates the fair market value per share on the vesting date and multiplies it by the total units awarded. The employer determines the total income tax and local payroll taxes due from the transaction.
Instead of requesting a cash wire from the employee, the company subtracts the equivalent number of shares from the gross grant. The retained shares never enter public circulation, staying within corporate reserves or returning to treasury stock. The employer then remits the equivalent cash value from its own bank funds directly to government tax authorities.
This mechanism shields employees from selling shares on open markets to cover short-term tax duties.
Dilution Reduction
Retaining shares internally reduces the total dilution of corporate equity compared to open market share sales. When equity net settlement occurs, fewer total shares enter external capital markets, preserving existing shareholder ownership percentages. Corporate capitalization tables reflect lower outstanding share counts after net settlement transactions finish.
Treasury Outflow
Settlement requires corporate treasury departments to outlay cash from balance sheet reserves to pay tax authorities on behalf of plan participants. Equity net settlement transfers the immediate liquidity burden from the individual employee to the issuing corporation during vesting events.
