Pricing Differential
Market volatility and transaction volume influence the width of this pricing gap. When an investor transfers funds to a foreign subsidiary, the bank applies the foreign exchange spread to convert the investment currency into the local operating currency. A wider spread means fewer local units are purchased for each unit of investment currency.
This difference reduces the capital available for operations and increases the initial investment hurdle rate.
Bank Margin
Financial institutions generate revenue from this transaction cost without charging a separate explicit fee. Negotiating a fixed or capped foreign exchange spread in the treasury management agreement protects the company from inflated conversion rates. This is done during the setup of the corporate accounts.

Cost Allocation
Assigning the risk of currency fluctuation to one party is a standard feature of international supply agreements. In these contracts, the foreign exchange spread must be accounted for when calculating the net payment obligations. If the currency conversion occurs at the payer’s bank, the payee may receive less than the invoiced amount.
