Meaning
Statistical measurements used in transfer pricing analysis to define the acceptable range of arm’s length prices or profit margins help eliminate extreme or unrepresentative results from a database search. This interquartile range is calculated by dividing the comparable data points into four equal parts, retaining only the middle fifty percent of the observations. This method ensures that the benchmark is built from the most reliable market data.
Data Filtering
Using the middle fifty percent of the database results prevents outliers from distorting the calculated pricing benchmark.
Regulatory Compliance
Tax examiners use this range to determine if the transactions between related entities have been priced fairly. If the taxpayer’s profit margin falls within this range, no transfer pricing adjustments are made. However, if the tested party’s results fall outside these boundaries, the tax authority may adjust the price to the median of the range, which can lead to significant tax assessments.
Methodology Boundary
The calculation is not required when a taxpayer can find a single, highly comparable transaction that perfectly matches the controlled transaction. In such rare cases, the direct transactional comparison is preferred over any statistical range. This boundary ensures that statistical tools are used only when there are multiple imperfect but acceptable comparables.
