Meaning
Corporate tax provisions permit the transfer of property to a domestic or foreign corporation solely in exchange for stock without immediate recognition of gain or loss if the transferors maintain statutory control immediately after the exchange. Transfers governed by irc section 351 defer taxable gains on appreciated operating assets, patents, and real estate deployed into a newly formed or existing corporate entity. The rule requires that the transferor group collectively own at least eighty percent of the total combined voting power and eighty percent of the total number of all other classes of stock.
Non-recognition treatment ceases to apply to the extent that the transferor receives consideration other than qualifying stock.
Transfer Condition
Qualifying property transfers require an absolute assignment of legal title or an exclusive perpetual license in intangible rights. Under irc section 351, services rendered or commitments to perform managerial duties do not constitute property, preventing service providers from contributing labor on a tax-deferred basis. Transferors who contribute a mixture of cash, intellectual property, and service obligations must bifurcate their consideration to establish the qualifying equity proportion.
Stock issued specifically for services generates ordinary compensation income at the date of receipt.
Boot Recognition
Cash, debt securities, or non-qualifying property transferred to the contributor triggers taxable gain up to the fair market value of the additional consideration received. The mechanics of irc section 351 prevent the deferral of realized gain when the corporate entity assumes liabilities that exceed the transferor’s adjusted tax basis in the transferred property. Liabilities transferred for tax avoidance purposes cause the full amount of the assumed debt to be treated as money received.
Corporate entities adjust their asset basis upward by the exact amount of gain recognized by the transferor during the exchange.
Basis Continuity
Substituted basis rules preserve the deferred tax liability within both the shareholder equity position and the corporate asset ledger. The shareholder takes an initial tax basis in the received stock equal to the basis of the transferred property, decreased by the cash received and increased by recognized gain. Corporate transferees inherit a carryover basis in each specific asset received in the transaction.
Carryover basis mechanics ensure that double taxation risk remains tied to the corporate structure until an asset disposition or equity liquidation event takes place.
