This adjustment is not used for short-term liquid assets, which are valued at their current market price instead.
Valuation Formula
Analysts calculate this adjustment by applying a higher discount rate to the expected future payments from the asset. This higher rate increases the discount applied to each payment, resulting in a lower present value. In most cases, the net present value haircut is expressed as a percentage of the asset’s nominal or face value.
This percentage represents the loss that the investor must accept to exit the position today.
Debt Restructuring
During negotiations between a distressed debtor and its creditors, this calculation is used to determine the scale of the debt write-down. Creditors agree to accept a lower face value or a longer payment term, which reduces the present value of their investment.
