Meaning
Legal rights that allow a creditor to retain possession of a debtor’s physical property until the underlying debt is settled belong to the category of secured remedies. Under a possessory lien, a manufacturer or warehouse operator can hold finished goods or raw materials if the buyer fails to pay for production or storage services. This right protects the service provider from non-payment by holding the assets as collateral.
It remains active as long as the creditor maintains physical control of the goods.
Operational Exercise
The creditor must refuse to release the cargo to the buyer when payment deadlines are missed. This refusal applies directly to goods that are currently in the warehouse or on the assembly floor.
Investment Impact
Venture partners must evaluate these encumbrances when assessing the working capital of a target manufacturing company. If a supplier exercises a possessory lien on essential components, the entire production schedule can grind to a halt. This disruption can trigger default clauses in supply contracts and reduce the enterprise valuation during investment rounds.
Investors must ensure that sufficient cash reserves are available to settle outstanding invoices and prevent these disruptions.
Asset Discharge
Releasing the held goods requires the debtor to pay the outstanding balance in full or provide an alternative form of financial security. Once the payment is verified, the creditor must return the assets to the owner.
