Commercial agreements establish a relationship where the owner of raw materials pays a fixed fee to a processor for manufacturing services. In tolling arrangements, the customer retains ownership of the inventory throughout the entire production cycle, from the raw state to the finished product. This setup is common in chemical refining and metal smelting where the input costs are extremely high.
Operational Framework
Separation of material ownership from the manufacturing facility reduces the capital requirements for the service provider. Because tolling arrangements focus on the conversion cost rather than the sale of a product, the manufacturer is shielded from fluctuations in the price of the commodity. The customer provides the specifications and the timing for the run.
Service Fee
Compensation for the work is usually based on a flat rate per unit or an hourly charge for machine time. Under the terms of tolling arrangements, the provider is responsible for maintaining the equipment and providing the labour while the customer manages the supply chain. This fee covers the overhead and the profit margin of the factory without the risk of holding expensive stock.
If the yield is lower than expected, the manufacturer might owe a penalty to the owner. This financial pressure ensures that the processor maintains high efficiency.
Ownership Clause
Legal title to the goods never transfers to the party performing the work. This protection allows the customer to use the inventory as collateral for financing even while it is being processed in a third party facility.
