Meaning
A statutory injunction arises immediately upon the filing of a bankruptcy petition under United States law. The automatic stay 11 usc 362 stops all collection efforts, foreclosure actions, and litigation against the debtor or its assets. This mechanism provides immediate relief to a distressed manufacturing partner or venture-backed firm facing insolvency.
It ensures that the debtor has a temporary breathing spell to formulate a restructuring plan.
Creditor Restriction
Bankruptcy proceedings alter the rights of unsecured and secured creditors to seize collateral or demand payments. Once a debtor files, creditors are prohibited from enforcing existing judgements or initiating new lawsuits. This restriction prevents the piecemeal liquidation of the debtor’s estate by individual creditors acting in their own interests.
It ensures that the assets are preserved for an equitable distribution among all claimants according to bankruptcy priority.
Injunction Impact
Commercial partners must immediately halt any supply termination or asset recovery actions once they receive notice of the filing. Continuing to demand payment or repossessing equipment after the filing date constitutes a violation of the statutory injunction. Courts can impose severe sanctions on parties that willfully ignore the restriction.
Contractual partners must instead seek relief from the court to proceed with any enforcement.
Security Preservation
Lenders often request a lift of the injunction when the value of their collateral is depreciating during the case. To succeed, the secured creditor must demonstrate a lack of adequate protection for their interest in the property. The court will evaluate whether the asset is necessary for an effective reorganization of the business.
If the debtor has no equity in the asset, the injunction may be lifted to allow foreclosure.
