A debt for equity swap occurs when a lender agrees to cancel some or all of its debt in exchange for newly issued shares in the borrower. Lenders choose this route when the debtor faces severe cash flow constraints and cannot meet its repayment obligations. By converting the debt into shares, the lender exchanges its senior creditor status for an equity stake. This reduces the company’s interest burden and improves its leverage ratios.
Valuation Standard
Determining the conversion rate depends on the fair market value of the debtor’s business and the volume of the outstanding loans. Valuation disputes often arise if the existing shareholders face significant dilution from the transaction. The parties must agree on the share price before executing the swap.
Contractual Consequence
The execution of a debt for equity swap often results in a shift in corporate control, with the lenders becoming majority shareholders and appointing representatives to the board of directors. Original founders usually see their ownership diluted but benefit from the survival of the business as a solvent going concern. This arrangement provides a viable alternative to formal bankruptcy filings and allows the restructured company to attract new investment with a clean balance sheet.
