A securities settlement mechanism links the final transfer of securities directly to the final transfer of funds to eliminate principal risk during market transactions. Implementing delivery versus payment guarantees that ownership of an equity or debt instrument transfers if and only if the corresponding cash payment clears. This conditional settlement process protects both trading parties against counterparty insolvency during the settlement window.

Structural Model
Settlement architectures operate under three distinct structural models categorized by the Bank for International Settlements. Model one settles both securities transfers and cash legs simultaneously on a gross, trade-by-trade basis throughout the operating day. Model two processes gross securities deliveries while settling cash obligations on a net basis at designated clearing intervals.
Model three settles both securities transfers and cash payments on a net basis at the close of the processing cycle.
Liquidity Requirement
Market participants settling trades under gross delivery versus payment systems must maintain substantial intraday central bank liquidity and unencumbered securities balances. If a purchasing broker lacks immediate cash balances, the settlement engine halts the trade, preventing securities delivery. Financial institutions manage this friction by obtaining daylight overdraft facilities from central banks or utilizing automated securities borrowing desks.
Default Consequence
Failure of a participant to fund its cash leg or supply deliverable assets results in trade cancellation, asset return, and potential participant suspension. Because ownership rights do not pass until payment confirmation, the solvent party retains full legal possession of its assets. The non-defaulting party avoids capital destruction, facing only replacement cost risk if market asset prices have moved since the trade date.
