Meaning
Creditor driven actions force a distressed company to reorganize its balance sheet or liquidate its assets. An involuntary restructuring begins when a threshold number of lenders file a petition with the court alleging the company is not paying its debts as they come due. It removes the board of directors from the leadership of the turnaround.
Petition Threshold
Specific numbers of creditors with undisputed claims must join the filing to meet the statutory requirements. In an involuntary restructuring, the burden of proof rests on the creditors to show that the debtor is insolvent. The court will dismiss the case if it finds the filing is a bad faith attempt to collect a single debt.
Debtors have a limited window to contest the grounds of the petition before the court enters an order for relief.
Automatic Stay
Filing the petition triggers an immediate halt to all collection actions and lawsuits against the debtor. While an involuntary restructuring is pending, the company cannot transfer assets or pay old debts without court approval. This pause preserves the value of the estate for the benefit of the entire creditor group.
Management Displacement
Lenders often seek the appointment of an independent trustee. If an involuntary restructuring is successful, the resulting plan usually installs a new leadership team. The former owners rarely retain any equity in the reorganized entity.
