Agency law establishes that a principal can be bound by the actions of an agent if the principal’s own conduct leads third parties to believe the agent has authority. This ostensible authority arises when a corporation represents to an outsider that a specific officer is authorized to act on its behalf, even if no such internal authorization exists. This doctrine protects innocent third parties who rely on these representations during commercial dealings.
Representational Power
Corporations operate through human agents and are bound by the appearances they create. When a company appoints an individual to a prominent role, like managing director, it holds them out as having the power to execute typical business contracts. This creates ostensible authority for that individual, meaning the company cannot later escape the contract by claiming the director lacked internal board approval.
The crucial factor is the representation made by the company itself, rather than the agent’s own claims of power.
Risk Management
Businesses must manage how they present their employees to the public to avoid unwanted legal obligations. Allowing an unauthorized employee to use corporate email signatures, official letterheads, or office space can inadvertently create ostensible authority. To prevent this, companies must establish clear titles and notify counterparties of any specific limits on an executive’s power.
It is the company’s responsibility to ensure that its public-facing hierarchy matches its internal delegation rules.
Contractual Enforcement
Disputes over unauthorized signatures are resolved by assessing what the counterparty reasonably believed. If a startup board discovers that a founder signed a contract in violation of investor vetoes, the contract may still be legally binding if the counterparty relied on the founder’s ostensible authority. The board’s remedy is not to nullify the contract, but rather to seek recourse against the founder for violating their internal instructions.
This ensures that market transactions remain stable and predictable for all participants.
