Meaning
The pre-defined legal process and formulas through which shares of one class transform into shares of another class govern the reallocation of equity and voting rights. For share class conversion mechanics, these provisions are detailed in the company’s articles of association or certificate of incorporation. They dictate how and when preferred shares convert into common shares, typically during an initial public offering or a sale of the company.
This process ensures that investors can transition from a protected, non-voting position to an active, voting position in the company’s equity structure.
Triggering Event
Conversion can be either optional or automatic depending on the agreed terms. Automatic conversion occurs upon a qualified public offering that meets specific valuation and proceeds thresholds, while optional conversion can be initiated by the shareholder at any time. These triggers are designed to align the interests of investors and founders before a liquidity event.
Financial Calculation
The conversion ratio determines the number of common shares each preferred share receives, and this ratio is adjusted to prevent dilution from stock splits, dividends or down-round financings. In share class conversion mechanics, anti-dilution provisions adjust the conversion price if the company issues new shares at a price lower than what the preferred shareholders paid. This adjustment can follow either a weighted average or a full ratchet formula, with the latter offering the strongest protection to investors by adjusting the conversion price to the lowest new issuance price.
This formula prevents the value of the investor’s holdings from being diluted by subsequent capital raises at lower valuations. The calculated ratio determines the final equity split at exit.
Administrative Process
Once a conversion is triggered, the shareholder must surrender their share certificates to the company’s transfer agent. The agent cancels the old certificates and issues new ones representing the common shares. This update to the share registry must be completed promptly to allow the holder to participate in upcoming shareholder votes or trade their shares on the public market.
