Meaning
Formal agreement governing the delivery of goods or materials over a specified period sets the terms for pricing, quality and delivery schedules. A supply contract ensures that a manufacturer has the raw materials it needs to keep its factory running. It provides security for both the buyer, who gets a steady supply, and the seller, who gets a guaranteed customer.
Volume Commitment
The document often specifies a minimum amount that the buyer must purchase each month or year. A supply contract might include penalties if the buyer fails to meet this quota. This allows the supplier to plan its production and invest in new equipment.
Pricing Mechanism
Fixed prices protect the buyer from inflation, while variable prices protect the seller from rising material costs. A supply contract often includes a formula that adjusts the price based on a market index or the cost of fuel. This keeps the deal fair for both sides even if the economy changes.
Because the pricing is transparent, it reduces the need for constant negotiation and allows for better long-term planning.
Performance Standard
Detailed specifications for the goods are included to ensure that they meet the buyer’s needs. The supply contract lists the tests that will be performed and the conditions under which a shipment can be rejected. If the quality drops, the buyer can cancel the deal.
